Leave Encashment

Leave encashment means paying an employee for eligible unused leave instead of the employee taking that leave as time off. It usually applies to earned leave or privilege leave, depending on company policy and the law applicable to the establishment.

In simple terms, if there is any paid leave remaining in the account of the employee, then the employer could offer him/her an opportunity to exchange it with cash. This could be done while working with the employer, after a year’s end, retirement and so forth.

Where leave encashment applies

Leave encashment depends on the type of leave. Not every leave category is normally encashable. Earned leave is usually encashed, whereas casual leave, sick leave or special leave can get wasted, depending upon organizational policies.

In the case of workers protected by the Factory Act, 1948, annual leave with pay is described under Section 79. Also, it says that when a worker quits his/her job under certain circumstances, wages need to be paid for such leave.

How leave encashment is calculated

The calculation usually depends on the employee’s leave balance, last drawn salary components and company policy. Many organizations calculate leave encashment using basic salary or basic plus dearness allowance where applicable. Some employers may use gross salary if their internal policy allows it.

A simple calculation may look like:

Leave Encashment = Eligible leave days × applicable daily wage

The daily wage is usually derived from the salary component defined in the policy. This is why HR and payroll teams need clear rules on which leave type is encashable, what salary component is used and when encashment is allowed.

Tax treatment of leave encashment

Tax considerations apply to leave encashment as well. In India, according to income tax laws, leave encashment during the course of employment is considered salary. However, at the time of retirement or cessation of employment, the tax exemption status varies depending upon the nature of employment, whether the individual is employed by a government or non-government employer.

The Income Tax Department announced that non-governmental salaried employees will get a higher amount exempted in case of leave encashment at the time of retirement or otherwise as ₹25 lakh, with effect from 1 April 2023.

Why HR and payroll teams need control

The process of leave encashment seems to be straightforward; however, mistakes may arise when it comes to updating the number of leaves taken, confusion over the carry-forward of the leaves and inadequate exit information. Leave encashment is usually integrated with various other processes in large enterprises.

Manually maintaining leave balances often leads to disputes on the number of payable leaves at the time of leaving. Having well-maintained leave records and Leave Management would go a long way in reducing these disputes.
